What Is Compound Interest?

Compound interest is interest calculated on both the initial principal and the accumulated interest from previous periods. Unlike simple interest — which only earns on the principal — compound interest earns on itself, producing exponential growth over time. Albert Einstein reportedly called it "the eighth wonder of the world."

The formula is: A = P × (1 + r/n)^(n×t), where P is the principal, r is the annual rate, n is compounding frequency (annually, quarterly, monthly, daily), and t is time in years.

How Compounding Frequency Affects Returns

The more frequently interest compounds, the higher the effective return. ₹1,00,000 at 10% for 10 years: annual compounding yields ₹2,59,374; monthly compounding yields ₹2,70,704; daily compounding yields ₹2,71,791. The difference grows significantly with higher principal and longer durations.
